I know there is a way to watch downloaded content on a thumb drive on the 360 but forget.
What I need to know is do you have to set up the 360 to access portable drives?

We just save the avi's on the thumbdrive and plug it into the 360 and then go to videos, and portable drive.

Sometimes it has to connect to the internet to download a codec to play the movie, but not very often.

Currently, I have mine paired to my computer, so I watch stuff over the network. Just the same, you can load stuff from your thumb drive. You have to ensure that it's in standard DivX format, or one that's compatible, and your drive has to be compatible too. Here's some links:

I do the same with my Computer and Xbox using Connect 360.

As stated by all, make sure they are avi files, and your good to go.
